To put things simply, players that are starting from Castle Dimitrescu's Main Hall should head through the Dining Room, into the Kitchen, and down the stairs that lead to the Dungeon. They should then use Resident Evil Village's Iron Insignia Key to enter the Special Chambers at the top-right corner.
Upon entering the Special Chambers, a fence will go up around a large chest inside of it, and the puzzle must now be solved to lower it. The first step in this process is to pickup the Pipe Bomb that is situated next to some candles on a ledge in this room. From there, Resident Evil Village players should throw the Pipe Bomb at the Crumbled Wall to the left of the chest, when facing it, and that will reveal a large lit torch.
Fans should now take out their guns in Resident Evil Village and shoot at the hanging torch that is closest to the lit torch so that it comes into contact with the flame. This will set the first hanging torch ablaze, and players should now shoot at the second one so that it comes into contact with that new flame. When this second hanging torch is lit, the fence around the treasure chest will go back down, and fans will find an Azure Eye inside of the box.
With respect to what this item is for, players can combine it with the Silver Ring to earn the Repairer achievement in Resident Evil Village. That piece of jewelry can be found in a drawer in the room with the Mask of Pleasure, and horror game fans are thus likely to come across it naturally.
